I agree. Doing quickly math and assuming the malt extract is liquid and that 1lb of lactose adds 0.008 gravity points to a 5 gallon batch, your original gravity should be about 1.058.

I have both this and an expensive Blichmann burner, and don't notice a huge difference in heating times or propane use.
For extract, as long as the water tastes and smells good, it's fine to use. Someone may bring up the chance of infection, but in all the extract batches I did topping off with tap water, I never had an infection.

If you do the indoor route with proper ventilation, buy a carbon monoxide detector to install down there. Carbon monoxide detectors are fairly cheap and will let you know if you have a problem.
