The wire needs to be rated for mains voltage and 2W same as the potentiometer. In practice anything except the thinnest hook up wire will be OK.

More likely a software issue. Interrupt based encoder routines work a lot better, from memory only 1 of the encoder pins is triggering interrupts the way it's set up by default.

Temperature rating of insulation may also be a factor. For connecting to hot things like electric elements butyl insulation is often recommended. AFAIK this is not available for speaker wire.
